Is there any functional difference between dragging an image into the body
of an outgoing message and attaching it? If so, what is that difference?

Embedded pictures can only exist in HTML messages. Some older mail clients
may not be able to display embedded attachments (or even HTML messages).
Basically, attaching is more compatible.
