No picture tools for image embedded in email

I just upgraded to Outlook 2007 and have been going through the online
tutorial. Everything is just as represented, except that when I embed an
image file in an email message and select it, the picture tools tab does not
appear. Nothing happens except the sizing handles appear. This happened
with Microsoft's practice file (Flower1.jpg) so it shouldn't be a problem
with the file itself. And I can't seem to find any settings that would turn
this on or off.

Any suggestions? Much thanks.

Which message format are you using?
Does it work in Outlook Safe Mode?
Start-> Run; outlook.exe /safe

HTML. And the problem persists in safe mode.
