1) How is it possible for a team member to communicate non-working days, such
as vacation via PWA?

2) Does this update his resource calendar?

If you are referring to 2007, then yes.

In 2007, you can enable "Administrative" time categories to affect a
resource's calendar by making them a work type of "Non Working".

When a resource reports planned hours on their timesheets against this non
working category, it will behave similar to marking them as non working on
their calendar by blocking out that time on all projects they are working
on. The next time the PM opens a plan with that resource, the hours will
shift around the non working time.

I would caution against this, as it can cause the PM headache and confusion
and possibly give them a "loss of control" feeling when their plan hours
shift on them seemingly for no reason.

Also be aware that once you add a new category under Administrative Time in
Server Settings, you cannot delete it from the tool. This is a bug in 2007.

Yes, I was referring to 2007.

The only way to communicate non-working days is using timesheets to report?
(I’m using % complete)

Communicate is a great word. The primary tools in EPM that allow resources
to this are....

1. Status reports
2. Admin time - regardless of tracking method, the resource gets to put in
the time required.

Only the admin time updates the resource availabiliy as disucssed by Jonathan.

As a PM you have loads of other collaboration tools though, choose the one
which is right for you - and from experience it's often not a great idea to
do this automatically/programatically.
