Why is the option to select iCalendar format grayed out?

Probably because you have only the Exchange service in your mail profile, in
which case the server handles the iCalendar conversion (Exchange 2000 or
later).

Good to know. The problem I'm having is that my company
runs exchange, and I am receiving a meeting request from
someone in another company that runs exchange, however
the "invite" that I receive is not formatted to look like
a calendar event. Is this a bug or does something need to
be set differently.

It's unlikely to be a bug, but it's hard to say with so few details. What
exactly do you receive? What versions of Outlook and Exchange are involved?
There are certainly several scenarios that could cause this, but the problem
(and solution) are likely to be on the sender's end, not yours.

Here's what I get:

When: Monday, October 04, 2004 1:00 PM-1:30 PM (GMT-
08:00) Pacific Time (US & Canada); Tijuana.

Both are Outlook 2003, but not sure if Exchange versions
are the same.

Try asking the sender to mark your address for rich-text format in his
Contacts list.

Open the contact. Double-click the email address. Make the change there.

Thank you! I just did a round trip test, including an 'Accept' reply, and it
works like a champ - I'm soooo happy!

One more question: When the meeting is originated in Outlook 2003, the round
trip works fine. When the meeting originates from Outlook 2002, the meeting
looks fine on Outlook 2003, and the response (Accept) is sent. The response
rec'd in Outlook 2002 arrives as Plain Text (no tracking in the meeting
tracker).

Any suggestion? We're at least 80% of the way there...
