Project 2007: Login Failed, works anyway

I am quite new at this, so please bare with me here if this is a FAQ.

We have a Project 2007 Server running on top of SharePoint 2007 in
"standalone" mode. I can easily use add and login with AD user accounts
both from PWA and Project Professional 2007.

However, we will be collaborating with some people outside of our
organization soon. These people will not have AD account and it is not
politically feasible to create such accounts. I am attempting to get
around this by creating server-local accounts (eg: a user on the 2003
machine that hosts the Sharepoint/Project server).

This seems to work easily if I set Project Pro to "Use Windows user
account". If I select "Use Forms authenticated account:" and provide the
appropriate username and password, Project Pro tells me that "Login
Failed. Project could not connect to server. Please check your username
and password and try again." but when I click "OK" it logs in anyway!
(And it seems to work just fine this way, as I can create new projects
and everything.) Also that account can login to PWA without issue.

So my questions are this:

1. How can I prevent this error message from appearing?
2. What is the preferred method for allowing extra-organization access
to a project server? (My solution seems needlessly clumsy.)

Potentially useful info:
When I created the Web Application that is hosting Project 2007, I
selected "NTLM" for the Authentication provider.

Have you setup forms authentication in accordance with the instructions in
the above guide !

Once Forms auth has failed, what account is being used to connect to
project. (publish a plan and check the owner).

There a number of authentication models for extranet configurations
including:-

Single Sign On (SSO)
Forms Authentication (LDAP, ASPNETDB)

No, and strictly speaking I *don't* want to use Forms authentication. I
want to use Windows authentication (assumably NTLM) but specify a
different username and password (different from the Client's workstation
login name) for Project Pro to use to access the server.
Once Forms auth has failed, what account is being used to connect to

The test user I am using is "User McUser". When I publish a project to
the server, PWA shows "User McUser" as the owner.
There a number of authentication models for extranet configurations
including:-

Single Sign On (SSO)
Forms Authentication (LDAP, ASPNETDB)

These choices seem needlessly complicated for our purposes... I believe
we will just live with the error message.
