I have misplaced my office xp cd. I have to format my computer. To reinstall
I have borrowed a retail version CD of my friend. I don't want to use his
serial number as this will be piracy. How can I do this legally and above
board. Do I need to copy any serial number or activation code before
formatting.

Look under software licenses. Make note of the numbers there.
You can only do this if you have the same version, (retail, OEM, VLK, full
version or version upgrade.)
For upgrade you must have qualifying media (office 2000, office 97, and so
on.)
Good luck:)

If Office XP is currently installed on your computer, then you can download
and install one of these utilities:

Belarc Advisor
http://www.belarc.com/free_download.html

Magical Jellybean Finder
http://www.magicaljellybean.com/keyfinder.shtml

.... and use the utility to locate the 25-digit product key that was used to
install your current copy of Office XP. Your friend's CD should be same
edition of Office XP (Standard, Professional, Small Business, or Students and
Teachers) as your current copy.

If Office was supplied with your computer (OEM - and it sounds as though it
was) then you *CANNOT* use a retail disc and activate with an OEM key and
vice versa - keys are version specific. If you have lost your disc, you need
to contact your OEM supplier for a replacement. MS *cannot * replace
OEM-supplied keys or media.
