I would like to set up my new external hard drive as my default drive for
saving all my documents in Office XP. How do I go about doing this?

If My Documents is the default location, rt click My Docs icon > Properties
If however default location is elsewhere, within an Office Application, eg
Word, Tools>Options>File Locations, you would have to do similar for all
Office Doc apps.
